Lower-middle market businesses are typically valued using a multiple of seller's discretionary earnings (SDE) for smaller companies, or a multiple of EBITDA for larger ones. The right multiple depends on industry, size, growth trends, customer concentration, and comparable transaction data, not a single rule of thumb.
SDE adds the owner's full compensation and benefits back to earnings, and is generally used for smaller, owner-operated businesses. EBITDA assumes a market-rate replacement manager in the owner's place, and is generally used once a business is large enough to support that role. Mixing the two, or applying an EBITDA multiple to an SDE figure, produces a badly distorted value.
